How Value Added Tax Is Collected

A mill sells cloth to a wholesaler for ₹120 plus 10% Value Added Tax, so ₹12 is collected. The wholesaler sells it on for ₹150 and collects ₹15, then hands over only ₹3, which is the ₹15 minus the ₹12 already paid. The retailer collects ₹20 on a ₹200 sale and hands over ₹5.

The deduction that makes this work is called input tax credit: tax paid on purchases is set off against tax collected on sales. It requires invoices, which is why VAT systems are built on paperwork and registration numbers rather than on estimates.

The business is only a conduit. Tax is collected at every stage but the total lands on the final consumer, and no stage pays tax on tax. In the example above, the government receives ₹12 + ₹3 + ₹5 = ₹20, the same as 10% of the final ₹200 sale.

VAT in India Before GST

India's VAT era began on 1 April 2005, when most states replaced their sales tax laws with Value Added Tax. Haryana had adopted it earlier, in 2003, and the remaining states moved over the next few years. Typical rates were slabs of about 1%, 4% and 12.5%, set by each state.

The gap in the design was interstate trade. Sales crossing a state line attracted Central Sales Tax with no input credit, so the cascading that VAT removed within a state returned the moment goods moved across one.

One part survives. Petrol, diesel, aviation fuel and electricity were kept outside GST, so states still levy VAT on fuel, which is why the word still appears on a petrol pump bill, at rates that differ from state to state.

Businesses that traded before 2017 still recognise the old paperwork: a TIN on the letterhead, a VAT breakdown on the invoice, and returns filed on the state portal. Today the same fields read GSTIN, CGST and SGST.

A practical way to remember the difference: sales tax is charged once at the point of sale, while VAT is charged at every stage but credited back, so the buyer in the middle never carries the cost.

VAT Around the World

France introduced the first modern VAT in 1954, and the idea spread through Europe and then well beyond. Roughly 170 countries now run some form of value added tax or its close cousin, GST.

Rates are set nationally. Hungary charges the highest standard rate in the European Union at 27%, Luxembourg the lowest at 17%, Germany 19% and the UK 20%. The Gulf introduced it later. The UAE started VAT at 5% in 2018, and Saudi Arabia raised its rate to 15% in 2020, which is why a Dubai shopping trip suddenly involves the acronym.

Tourists in the European Union can claim VAT back on goods they carry out of the country, through refund counters at airports, up to the per-purchase minimums each country sets.

VAT vs GST: Why India Switched

GST replaced most of India's VAT laws on 1 July 2017, through the 101st Constitutional Amendment. VAT had been a set of separate state statutes with different rates, thresholds and returns. GST is one national framework with state participation and a single credit chain.

In economic terms GST is a well-designed value added tax: destination-based, invoice-credit, multi-rate. Exam questions that ask 'VAT full form' or 'GST full form' are describing the same consumption-tax family, differing in coverage and administration.

Old VAT records still matter for audits of earlier periods, and imported goods attract integrated GST at the border, so the vocabulary has not disappeared from Indian commerce. It has merged into a larger system.

For a trader this changed the daily routine in three ways: one registration instead of one per state, one return cycle instead of different state due dates, and credit that now flows across state lines.

Value Added Tax means tax collected on the value added at every stage. India's version gave way to GST in 2017, but the principle survives inside GST and on the state VAT line of a petrol bill.

VAT Full Form: Common Questions

What is the full form of VAT?

Value Added Tax is the full form of VAT, a consumption tax applied at each stage of production or distribution on the value added at that stage, with credit for tax already paid.

How is VAT calculated?

It is the tax on sales minus the tax already paid on purchases. If you collect ₹20 on sales and paid ₹12 on inputs, you deposit ₹8. The final consumer ends up paying the full amount once.

Is VAT still there in India?

For most goods and services it was replaced by GST on 1 July 2017. VAT is still levied by states on petrol, diesel and similar products, since these were kept outside the GST framework.

What is the difference between VAT and GST?

VAT in India was state-level with separate laws and a Central Sales Tax problem on interstate sales. GST is a national system where CGST, SGST and IGST let input credit flow across state borders, which is why cascading largely disappeared.

Which country has the highest VAT rate?

Hungary has the highest standard VAT rate in the European Union at 27%. Among major economies, Germany charges 19% and the United Kingdom 20%.

Who pays VAT, the seller or the buyer?

The seller collects it and deposits it with the government, but the cost is passed on in the price, so the final consumer bears it. A registered business gets credit for VAT on its own purchases.
